General Information

 

The accompanying unaudited consolidated condensed financial statements have been prepared in accordance with the rules and regulations of the Securities and Exchange Commission and therefore do not include all information and footnotes necessary for a fair presentation of financial position, results of operations and cash flows in conformity with accounting principles generally accepted in the U.S.  However, in the opinion of Briggs & Stratton Corporation, adequate disclosures have been presented to make the information not misleading, and all adjustments necessary to present fair statements of the results of operations and financial position have been included.  All of these adjustments are of a normal recurring nature.  These consolidated condensed financial statements should be read in conjunction with the financial statements and the notes thereto which were included in our latest Annual Report on Form 10-K.

 

Common Stock

 

On August 4, 2004, Briggs & Stratton’s board approved a two-for-one stock split of its common stock, which became effective on October 29, 2004 upon shareholder approval of the amendment to the Briggs & Stratton Corporation Articles of Incorporation.  The stock split was payable on November 9, 2004 to shareholders of record as of October 29, 2004.  The split was in the form of a stock dividend, with shareholders receiving an additional share for each existing share held.  All references in the Consolidated Condensed Financial Statements to the number of common shares and related per share amounts reflect the effect of the stock split.

 

Accounts Receivable

During the first quarter of fiscal 2005, accounts receivable included $39 million from Murray, Inc., a major original equipment manufacturer.  Based on information available at that time, the company assessed the account was not fully collectible and believed a $10 million reserve was sufficient to cover the estimated loss.  Accordingly, an additional allowance for doubtful accounts of $10 million was recorded in the first quarter of fiscal 2005.  Subsequent to the first quarter of fiscal 2005, Murray Inc. filed for bankruptcy protection resulting in the write-off of the remaining $29 million.

Earnings Per Share

 

Basic earnings per share, for each period presented, is computed by dividing net income by the weighted average number of shares of common stock outstanding during the period.  Diluted earnings per share, for each period presented, is computed reflecting the potential dilution that would occur if options or other contracts to issue common stock were exercised or converted into common stock at the beginning of the period.

Derivatives

 

Derivatives are recorded on the balance sheet as assets or liabilities, measured at fair value.  Briggs & Stratton enters into derivative contracts designated as cash flow hedges to manage its foreign currency exposures.  These instruments generally do not have a maturity of more than twelve months.

 

Changes in the fair value of cash flow hedges are recorded on the Consolidated Condensed Statements of Income or as a component of Accumulated Other Comprehensive Income (Loss).  The amounts included in Accumulated Other Comprehensive Income (Loss) will be reclassified into income when the forecasted transactions occur, generally within the next twelve months.  These forecasted transactions represent the exporting of products for which Briggs & Stratton will receive foreign currency and the importing of products for which it will be required to pay in a foreign currency.  Changes in the fair value of all derivatives deemed to be ineffective are recorded as either income or expense in the accompanying Consolidated Condensed Statements of Income.

 

Briggs & Stratton manages its exposure to fluctuation in the cost of natural gas used by its operating facilities through participation in a third party managed dollar cost averaging program linked to NYMEX futures.  As a participant in the program, Briggs & Stratton hedges a minimum of 50% of its anticipated monthly natural gas usage along with a pool of other companies.  Briggs & Stratton does not hold any actual futures contracts and actual delivery of natural gas is not required of the participants in the program.  Cash settlements occur on a monthly basis based on the difference between the average dollar price of the underlying NYMEX futures held by the third party and the actual price of natural gas paid by Briggs & Stratton in the period. The fair value of the underlying NYMEX futures is reflected as an asset or liability on the accompanying Consolidated Condensed Balance Sheets.  Changes in fair value are reflected as a Component of Accumulated Other Comprehensive Income (Loss), which are reclassified into the income statement as the monthly cash settlements occur and actual natural gas is consumed.

Stock OptionsIncentives

The Company had a Stock Incentive Plan under which 5,361,935 shares of common stock were reserved for issuance.  Effective October 20, 2004, the Company adopted an Incentive Compensation Plan under which 4,000,000 shares of common stock (8,000,000 shares as a result of the 2-for-1 stock split) were reserved for future issuance.  The adoption of this Plan reduced the number of shares available for future issuance under the Stock Incentive Plan to zero.  However, as of January 1, 2006, and July 3, 2005, there were 3,002,788 and 3,092,168 outstanding option and restricted stock awards granted under the Stock Incentive Plan, respectively, that are or may become exercisable in the future.  In accordance with both plans, the Company can issue eligible employees stock options, stock appreciation rights, restricted stock, deferred stock and cash bonus awards subject to certain annual limitations.  The plans also allow the Company to issue directors non-qualified stock options and directors’ fees in stock.

 

Effective July 4, 2005, Briggs & Stratton’s Incentive Compensation Plan is accounted for under Statement of Financial Accounting StandardStandards (“SFAS”) No. 123R, “Share Based Payment”.  During the quarter ended October 2, 2005,January 1, 2006, the Company recognized approximately $1.9 million in stock option compensation expense.expense, and approximately $3.8 million during the six months ended January 1, 2006.  Prior to July 4, 2005, the plan was accounted for according to Accounting Principles Board Opinion No. 25, “Accounting for Stock Issued to Employees”.  Thus, no compensation cost was recognized prior to fiscal year 2006.  Had compensation cost for this plan been determined consistent with SFAS No. 123R, the Company’s net income and earnings per share would have been reduced to the following pro forma amounts (in thousands, except per share data):

Under the plans, the Company has issued restricted stock to certain employees.  During the six months ended January 1, 2006, the Company issued 38,574 shares.  During fiscal year 2005, the Company issued 26,000 shares.  The restricted stock vests on the fifth anniversary date of issue provided that the recipient is still employed by the Company.  The aggregate market value on the date of issue of $1.3 million during the six months ended January 1, 2006 and $1.0 million in fiscal 2005 has been recorded as unearned compensation, a separate component of the Shareholders’ Investment section of the Consolidated Balance Sheets, and is being amortized over the five-year vesting period.

On January 14, 2005, the Company filed a lawsuit against Kohler Co. (Briggs & Stratton Corporation v. Kohler Co

., No 05-C-0025-C (U.S. District Court, Western District of Wisconsin)) alleging Kohler’s single-cylinder Courage engine infringes two of the Company’s U.S. patents.  Kohler filed counterclaims against the Company on April 15, 2005, alleging that the Company’s pricing and contracting practices violate federal antitrust laws and related state laws.  The Company’s infringement claims are scheduled for trial in February 2006, and Kohler’s counterclaims are scheduled for trial in September 2006.

On June 3, 2004, eight individuals who claim to have purchased lawnmowers in Illinois and Minnesota filed a lawsuit (Ronnie Phillips et al. v. Sears Roebuck Corporation et al., No. 04-L-334 (20th Judicial Circuit, St. Clair County, IL)) against the Company and other defendants alleging that the horsepower labels on the products they purchased were inaccurate.  The plaintiffs seek certification of a class of all persons in the United States who, beginning January 1, 1995 through the present, purchased a lawnmower containing a two stroke or four stroke gas combustion engine up to 20 horsepower that was manufactured by the defendants.  The complaint seeks an injunction, compensatory and punitive damages, and attorneys’ fees.  On April 20, 2005, the court issued a stay with respect to this case pending settlement negotiations. A mediation session was held on October 6-7, 2005 involving all the parties, and discussions among the parties are ongoing.

Although it is not possible to predict with certainty the outcome of these unresolved legal actions or the range of possible loss, Briggs & Stratton believes these unresolved legal actions will not have a material effect on its financial position. Briggs & Stratton currently does not have enough information to estimate the impact that these matters may have on its future results of operations.

Financial Information of Subsidiary Guarantor of Indebtedness

 

In June 1997, Briggs & Stratton issued $100 million of 7.25% senior notes,notes; in May 2001, the Company issued $275 million of 8.875% senior notes,notes; and in February 2005, the Company issued $125 million of variable rate term notes.  In addition, Briggs & Stratton has a $350 million revolving credit facility that expires in May 2009 that is used to finance seasonal working capital needs.

 

Under the terms of Briggs & Stratton’s 8.875% senior notes, 7.25% senior notes, variable rate term notes, and the revolving credit agreement (collectively, the “Domestic Indebtedness”), Briggs & Stratton Power Products Group, LLC and its wholly owned subsidiary, Simplicity Manufacturing, Inc., are joint and several guarantors of the Domestic Indebtedness (the “Guarantor”).  The guarantees are full and unconditional guarantees.  Additionally, if at any time a domestic subsidiary of Briggs & Stratton constitutes a significant domestic subsidiary, then such domestic subsidiary will also become a guarantor of the Domestic Indebtedness.  Currently, all of the Domestic Indebtedness is unsecured.  If Briggs & Stratton were to fail to make a payment of interest or principal on its due date, the Guarantor is obligated to pay the outstanding Domestic Indebtedness.  Briggs & Stratton had the following outstanding amounts related to the guaranteed debt (in thousands):

ITEM 2.  MANAGEMENT’S DISCUSSION AND ANALYSIS OF FINANCIAL CONDITION AND RESULTS OF OPERATIONS

 

The following is management’s discussion and analysis of Briggs & Stratton’s financial condition and results of operations for the periods included in the accompanying consolidated condensed financial statements:

 

RESULTS OF OPERATIONS

 

SALES

 

Consolidated net sales for the firstsecond quarter of fiscal 2006 totaled $512$574 million, an increase of $73$70 million or 17%14% when compared to the same periodfiscal 2005.  The increase is driven by improved sales performance of the preceding year.Power Products Segment, including the inclusion of $63 million of sales of end product associated with our acquisition of certain assets of Murray, Inc. (“Murray”), which was completed in February of 2005.

 

Second quarter net sales for the Engines Segment were $381 million versus $375 million in fiscal 2005, an increase of $6 million or 2%.  The increase resulted from an increase in engine unit shipments between quarters resulting in a $13 million increase in net sales.  The increased volume is attributable to strong demand for generator engines.  This improvement was offset by the impact of an unfavorable Euro exchange rate and a mix of shipments that favored lower priced engines.

Second quarter Power Products Segment net sales increased $78were $257 million versus $169 million in fiscal 2005.  The $88 million increase was driven primarily by the inclusion of $80$63 million of sales related toof Murray branded lawn and snow equipment,end product in the current quarter.  The remainder of the improvement was driven by increased generator and pressure washer unit volume between years.  The generator volume increase reflects continued replenishment of retail inventories that were depleted by the hurricane season.  Pressure washer unit shipments increased between years due to improved retail sell through.  Sales of premium lawn and garden equipment were flat between years.

Consolidated net sales for the first six months of fiscal 2006 totaled $1.086 billion, an increase of $143 million or 15%, compared to the first six months of the prior year.  GeneratorThe entire increase is attributable to the inclusion of sales benefited from two hurricanesthe Murray acquisition in the current year.

Six month net sales for the Engines Segment were $666 million in fiscal 2006 versus $629 million in the prior year, buta $37 million or 6% improvement.  Engine unit shipments increased 9% between years on the strength of generator demand, resulting in increased sales of $59 million.  Consistent with the second quarter discussion, partially offsetting the volume gains were the impact of an unfavorable Euro exchange rate and a negative mix of engines.

Power Products Segment net sales for the first six months were $557 million versus $391 million in the prior year, an increase of $166 million or 42%.  The inclusion of $143 million of sales from the Murray acquisition was the major driver of the increase.  The remaining increase was driven by increased generator shipments offset by lower pressure washer and premium lawn and garden equipment sales.  Pressure washer sales decreases reflect changing operating procedures at certainas retailers in their effort to carry less inventory.  Premium lawn and garden equipment sales declines reflect lower replenishment sales to dealers due to higher inventories in certain areas of the country caused by dry weather.lowered inventory levels.

 

The Engine Segment net sales increase was $31 million or 12% between years.  This increase is volume driven due to improved shipments to Europe and increased shipments of engines to generator manufacturers.21

GROSS PROFIT MARGIN

 

The consolidated gross profit margin in the second quarter decreased from 21% to 20%.  Engines Segment margins increased from 24% to 25%. Cost reduction efforts and lower manufacturing spending between years were partially offset by the $3 million impact of an unfavorable Euro exchange rate and a mix that favored lower margined engines.  The Power Products Segment margin was 16%10% for the second quarter of fiscal 2006 down from 11% in fiscal 2005.  Losses on the sale of Murray product reduced the Segment margin by 1% due to expenses associated with winding down operations at the Murray facilities.

The consolidated gross profit margin for the six-month period decreased from 19% in fiscal 2005 to 18% in fiscal 2006.  Engines Segment margins for the six-month period increased from 21% in fiscal 2005 to 23% in fiscal 2006.  The increase is attributable primarily to a $6 million gain on the sale of an operating asset in the first quarter of fiscal 2006 and fiscal 2005. Engine Segment margins increased to 21% in fiscal 2006 from 17% in fiscal 2005. The increase in margin is attributable to a $6 million gain recorded on the sale of an operating asset. The2006.  Power Products Segment margins for the first quartersix-month period decreased from 11% in fiscal 2005 to 6%8% in fiscal 2006.  Losses on salesthe sale of Murray branded product in the quarter reduced an improvedoverall segment margin of 13% to 6% due to the expenses associated with winding down the Transition Supply Agreement with the estate of Murray, Inc. Improvedmargins by 2%.  Lower margins on generators and pressure washers attributable to pricing improvements and operating efficiencies were partially offset by lower margins onthe sale of premium lawn and garden product due to increased expense becauseequipment reduced the Segment margin by 1%, as the impact of higher interest rates on dealer financing costs and lower production levels.levels, more than offset the elimination of purchase accounting in the current year.

 

ENGINEERING, SELLING, GENERAL AND ADMINISTRATIVE EXPENSES

 

Engineering, Selling, Generalselling, general and Administrative Expenses increased by $12administrative expenses were $79 million between years, excludingin the second quarter of fiscal 2006, versus $93 million in fiscal 2005.  Excluding the impact of the $10$30 million in bad debt expense on theassociated with Murray Inc. trade receivable, taken in the first quarter of fiscal 2005.prior year, the category increased $16 million between years. The current year increases wereincrease is driven primarily by planned increases in advertising and promotional costs of $3 million; increased salaries and fringe benefits of $3$6 million, legal fees of $4 million, and increased professional serviceinformation technology consulting fees of $3 million, which included legal fees$2 million.  Salaries and consultingfringe benefits reflect increased pension costs and the recognition of expense for information technology enhancements. In addition, we adopted SFAS 123Rthe first time in the current quarter, which resultedyear for stock options.

The category increased $27 million, excluding the impact of $39 million in bad debts associated with Murray in the recognitionprior year, for the six-month comparative periods.  The increase is primarily attributable to the same factors identified for the second quarter including salaries and fringe benefits of compensation expense on certain outstanding stock options$12 million, legal fees of $2$5 million, and information technology consulting of $3 million.

 

INTEREST EXPENSE

 

Interest expense was $10increased $3 million in the firstsecond quarter of fiscal 2006 compared to $8 million inversus the firstsecond quarter of fiscal 2005.  The increase is attributable toreflects higher borrowings between years associated with the $125 million Term Notes used to finance the acquisition of certain assets of Murray, Inc. in the third quarter of fiscal 2005.

PROVISION FOR INCOME TAXES

 

The effective tax rate used in both the firstsecond quarter ofand six-month period for the current fiscal 2006year was 35%.  This rate is management’s estimate of what the rate will be for the entire year. The2006 fiscal year based on today’s facts.  Last year’s rate was 34% for the firstsecond quarter ofand the six-month period.  The fiscal 2005 was 36% andrate was ultimately decreased to 33% for the entire fiscal year.  The increase ofin the effective tax rate in the current year is attributable to increased earnings expectations, and lower dividend income expected in the current year and the resultingany related foreign tax credit implications.  The audit for tax years 2000-2002 has progressed to the final level of review by the IRS and the Company anticipates that it will be favorably settled during the current fiscal year upon approval by the Joint Committee of Taxation.

LIQUIDITY AND CAPITAL RESOURCES

 

Cash used in operating activities for the first quartersix-month period of fiscal 2006 was $85$228 million, a decrease of $10 million from the first quarter of fiscal 2005. This resulted from a lower deferred tax provision between years and $4 million of decreased$6 million.  Lower working capital requirements between years.  Inis the first quarter of fiscal 2005, generator and pressure washer inventory declined $47 millionprimary driver for the decrease in cash used from the fiscal year end balance.  This decline provided an offsetoperations.  A reduction in receivables due to the buildup that occurredelimination of sales to Murray in the Engine Segment inventory.  The first quarter of fiscal 2006 started out with significantly lower generatorcurrent year and pressure washer inventories primarily because of generator demand created by a June 2005 tax incentive program in Florida.  Consequently, the fiscal 2006 inventory increase represents the buildup of Engine Segment inventory.  The increase in inventory carrying values for the period was more than offset by lower bonus and other accrual payouts inoffset the quarter, as well as, lower receivables between years dueimpact of increased inventory attributable primarily to the elimination of $29 million in receivables from Murray, Inc.Engines Segment.

 

In the first quartersix-month period of fiscal 2006, cash provided bywe used $18 million for investing activities was $1 million compared to the use of $236$258 million in fiscal 2005.  The $237$240 million decrease in use of cash for investing activities is attributable to the $223 million acquisition of Simplicity Manufacturing, Inc. in the first quarter of fiscal 2005, and greater proceeds from the sale of assetslower net asset additions in the first quarter of fiscal 2006.current year.

 

Net cash provided by financing activities was $7$124 million in fiscal 2006 an $11versus $170 million decrease from the $18 million net cash provided in fiscal 2005.2005, a decrease of $46 million.  The decrease is attributable primarily to reduced stock option activitylower seasonal working capital borrowings in the current year.year and lower stock option activity.

 

FUTURE LIQUIDITY AND CAPITAL RESOURCES

 

Briggs & Stratton has a $350 million revolving credit facultyfacility that expires in May 2009. The credit facility is used to fund seasonal working capital requirements and other financing needs.

 

Management has authorization to buy up to 1.8 million shares of Briggs & Stratton common stock in open market or private transactions under a June 2000 Board of Directors’ authorization. The Company did not purchase any shares in the first quarterhalf of fiscal 2006.  On February 2, 2006, the Company announced its intent to initiate repurchases of up to one million shares of its common stock through open market transactions to be completed by June 2006.  The timing and amount of purchases will be dependent upon the market price of the stock and certain governing loan covenants.

 

Management expects cash outflows for capital expenditures to be approximately $80 million in fiscal 2006. These anticipated expenditures provide for continued investment in equipment and new products. These expenditures will be funded using available cash.

 

Management believes that available cash, the credit facility, cash generated from operations, existing lines of credit and access to debt markets will be adequate to fund our capital requirements for the foreseeable future.

OTHER MATTERS

 

During the first quarter of fiscal 2006, Briggs & Stratton extended the term of its collective bargaining agreement governing certain Milwaukee area employees through July 31, 2010.  Other agreements expire at various times ranging from 2006-2008.2006 through 2008.

 

The Company intends to reduce salaried headcount by a range of 6% to 8% by February 15, 2006.  The goal is to streamline operations to reflect organizational and workflow changes that have occurred over the last several years.  The Company believes the reduction will result in approximately $10 to $15 million of annual, pretax savings beginning in fiscal 2007.
