NOTES TO CONSOLIDATED FINANCIAL STATEMENTS

1.             BASIS OF PRESENTATION

 

The Bon-Ton Stores, Inc., a Pennsylvania corporation, was incorporated on January 31, 1996 as the successor of a company incorporated on January 31, 1929.  As of AugustMay 2, 2014,2015, The Bon-Ton Stores, Inc. operated, through its subsidiaries, 272270 stores, including tennine furniture galleries and four clearance centers, in 2526 states in the Northeast, Midwest and upper Great Plains under the Bon-Ton, Bergner’s, Boston Store, Carson’s, Elder-Beerman, Herberger’s and Younkers nameplates.

 

The accompanying unaudited consolidated financial statements include the accounts of The Bon-Ton Stores, Inc. (the “Parent”) and its subsidiaries (collectively, the “Company”).  Variable interest entities are consolidated where it has been determined the Company is the primary beneficiary of those entities’ operations.  All intercompany transactions have been eliminated in consolidation.

 

The unaudited consolidated financial statements have been prepared in accordance with the instructions for Form 10-Q and do not include all information and footnotes required in annual consolidated financial statements prepared in accordance with accounting principles generally accepted in the United States.  In the opinion of management, all adjustments considered necessary for a fair presentation of interim periods have been included.  The Company’s business is seasonal in nature and results of operations for the interim periods presented are not necessarily indicative of results for the full fiscal year.  These unaudited consolidated financial statements should be read in conjunction with the consolidated financial statements and notes thereto included in the Company’s Annual Report on Form 10-K for the fiscal year ended February 1, 2014.January 31, 2015.

The preparation of financial statements in conformity with accounting principles generally accepted in the United States requires that management make estimates and assumptions about future events.  These estimates and assumptions affect the amounts of assets and liabilities reported, disclosures about contingent assets and liabilities, and the reported amounts of revenues and expenses.  Such estimates include those related to merchandise returns, the valuation of inventories, long-lived assets, intangible assets, insurance reserves, contingencies, litigation and assumptions used in the calculation of income taxes and retirement and other post-employment benefits, among others.  These estimates and assumptions are based on management’s best estimates and judgments.  Management evaluates its estimates and assumptions on an ongoing basis using historical experience and other factors, including the current economic environment, which management believes to be reasonable under the circumstances.  Management adjusts such estimates and assumptions when facts and circumstances dictate.  As future events and their effects cannot be determined with precision, actual results could differ significantly from these estimates.  Changes in those estimates resulting from continuing changes in the economic environment will be reflected in the financial statements in future periods.

Due to the Company’s net loss position, weighted average unvested restricted shares (participating securities) of 685,628708,961 and 908,385729,534 for the secondfirst quarter in each of 20142015 and 2013, respectively, and 707,581 and 980,123 for the 26 weeks ended August 2, 2014, and August 3, 2013, respectively, were not considered in the calculation of net loss available to common shareholders used for both basic and diluted EPS.

 

In addition, weighted average stock option shares (non-participating securities) totaling 200,950110,196 and 331,068256,008 for the secondfirst quarter in each of 20142015 and 2013, respectively, and 228,479 and 432,876 for the 26 weeks ended August 2, 2014, and August 3, 2013, respectively, were excluded from the computation of diluted weighted average common shares outstanding, as their effect would have been antidilutive.  Certain of these stock option shares were excluded solely due to the Company’s net loss position.  Had the Company reported net income for the secondfirst quarter in each of 20142015 and 2013,2014, these shares would have increased diluted weighted average common shares outstanding by 99,81316,790 and 151,829, respectively.  Had the Company reported net income for the 26 weeks ended August 2, 2014 and August 3, 2013, these shares would have increased diluted weighted average common shares outstanding by 101,482 and 161,203,103,150, respectively.

 

3.             FAIR VALUE MEASUREMENTS

 

Accounting Standards Codification (“ASC”) Topic 820, Fair Value Measurements and Disclosures (“ASC 820”), defines fair value and establishes a framework for measuring fair value.  ASC 820 establishes fair value hierarchy levels that prioritize the inputs used in valuations determining fair value.  Level 1 inputs are unadjusted quoted prices in active markets for identical assets or liabilities.  Level 2 inputs are primarily

During the 26 weeks ended August 2, 2014,first quarter of 2015, the Company contributed $72$20 to fund the Postretirement Benefit Plan, and anticipates contributing an additional $339$335 to fund the Postretirement Benefit Plan in fiscal 2014,2015, for a net annual total of $411.$355.

 

8.             INCOME TAXES

 

The provisions codified within ASC Topic 740, Income Taxes (“ASC 740”), require companies to assess whether valuation allowances should be established against their deferred tax assets based on consideration of all available evidence using a “more likely than not” standard.  In accordance with ASC 740, the Company maintained a full valuation allowance throughout fiscal 20132014 and the 26 weeks ended August 2, 2014first quarter of 2015 on all of the Company’s net deferred tax assets.  The Company’s deferred tax asset valuation allowance totaled $171,126, $178,360$175,356, $156,846 and $144,908$161,856 as of AugustMay 2, 2015, May 3, 2014 August 3, 2013 and February 1, 2014,January 31, 2015, respectively.

 

Given the Company’s valuation allowance position, noThe Company recorded a net income tax benefit was recognizedof $159 which includes a $609 non-cash income tax benefit from continuing operations during the first quarter of 2015.  Pursuant to ASC 740, the Company is required to consider all items (including items recorded in other comprehensive income) in determining the amount of tax benefit that results from a loss from continuing operations and that should be allocated to continuing operations. As a result, the Company recorded a tax benefit on the Company’s loss beforefrom continuing operations for the first quarter of 2015, which is exactly offset by income taxes intax expense on other comprehensive income.  In addition, the 13 and 26 weeks ended in eachnet income tax benefit includes $450 for recognition of August 2, 2014 and August 3, 2013.deferred tax liabilities associated with indefinite-lived assets.  The income tax provision of $448 recorded in the 13 and 26 weeks ended in eachfirst quarter of August 2, 2014 and August 3, 2013 primarily reflects the recognition of deferred tax liabilities associated with indefinite-lived assets.

As of August 2, 2014, it is reasonably possible that gross unrecognized tax benefits could decrease by $78 within the next 12 months due to the expiration of certain statutes of limitations.

 

9.             CONTINGENCIES

 

The Company is party to legal proceedings and claims that arise during the ordinary course of business.  In the opinion of management, the ultimate outcome of any such litigation and claims will not have a material adverse effect on the Company’s financial position, results of operations or liquidity.

 

10.          COMPREHENSIVE LOSS

 

Accumulated other comprehensive loss is comprised of the net actuarial loss associated with the Pension Plans and Postretirement Benefit Plan.  Other comprehensive income is comprised entirely of the amortization of the net actuarial loss (gain) associated with the Pension Plans and Postretirement Benefit Plan.

 

As a result of the deferred tax asset valuation allowance maintained throughout fiscal 2013 and the 26 weeks ended August 2, 2014 (see Note 8), no tax effect was recorded on theThe changes recognized within other comprehensive income reflect income tax expense of $609 and $0 for all periods presented.the first quarters of 2015 and 2014, respectively (see Note 8).

11.          GUARANTOR AND NON-GUARANTOR SUBSIDIARIES

 

Certain debt obligations of the Company, which constitute debt obligations of The Bon-Ton Department Stores, Inc. (the “Issuer”), are guaranteed by the Parent and by each of its subsidiaries, other than the Issuer, that is an obligor under the Company’s senior secured credit facility.  Separate financial statements of the Parent, the Issuer and such subsidiary guarantors are not presented because the guarantees by the Parent and each 100% owned subsidiary guarantor are joint and several, full and unconditional, except for certain customary limitations which are applicable only to a subsidiary guarantor.  These customary limitations include releases of a guarantee (1) if the subsidiary guarantor no longer guarantees other indebtedness of the Issuer; (2) if there is a sale or other disposition of the capital stock of a subsidiary guarantor and if such sale complies with the covenant regarding asset sales; and (3) if the subsidiary guarantor is properly designated as an “unrestricted subsidiary.”

12.          RECENTLY ISSUED ACCOUNTING STANDARDS

 

In May 2014,April 2015, the Financial Accounting Standards Board (“FASB”) issued Accounting Standards Update (“ASU”) No. 2014-09,2015-03, Revenue from Contracts with CustomersInterest-Imputation of Interest (“ASU 2014-09”).  The new standard providesrequires that debt issuance costs related to a single revenue recognition model which is intended to enhance disclosures and improve comparability over a range of industries, companies and geographical boundaries.  ASU 2014-09 creates a five-step model that requires companies to exercise judgment when considering all relevant facts and circumstancesrecognized debt liability be presented in the determinationbalance sheet as a direct deduction from the carrying amount of when and how revenue is recognized.that debt liability. The guidance is effective for fiscal years beginning after December 15, 2016.2015.  The Company is currently reviewing the revised guidance and assessing the potential impact on its consolidated financial statements.

 

In August 2014,April 2015, the FASB issued ASU No. 2014-15,2015-04, Disclosure of Uncertainties about an Entity’s AbilityCompensation-Retirement benefits.  The new standard provides a practical expedient that permits the entity to Continue as a Going Concern (“ASU 2014-15”), was issued, amending FASB Accounting Standards Subtopic 205-40measure defined benefit plan assets and obligations using the month-end that is closest to providethe entity’s fiscal year-end and apply that practical expedient consistently from year to year. The guidance about management’s responsibility to evaluate whether there is substantial doubt about an entity’s ability to continue as a going concerneffective for fiscal years beginning after December 15, 2015.  The Company is currently reviewing the revised guidance and to provide related footnote disclosures.  Specifically,assessing the amendments (1) provide a definition of the term “substantial doubt,” (2) require an evaluation every reporting period, (3) provide principles for considering the mitigating effect of management’s plans, (4) require certainpotential impact on its consolidated financial statements.

Conversely, if the arrangement does not include a software license, the customer should account for the arrangement as a result of consideration of management’s plans, (5) require an express statement and other disclosures when substantial doubt is not alleviated, and (6) require an assessment for a period of one year after the date that financial statements are issued.  ASU 2014-15service contract. The guidance is effective for fiscal years endingbeginning after December 15, 2016, and for annual periods and interim periods thereafter.2015.  The Company is currently reviewing the revised guidance and does not anticipate a materialassessing the potential impact on its consolidated financial statements.

Overview

 

General

 

The Company, a Pennsylvania corporation, is one of the largest regional department store operators in the United States, offering a broad assortment of brand-name fashion apparel and accessories for women, men and children.  Our merchandise offerings also include cosmetics, home furnishings and other goods.  We currently operate 273270 stores, including tennine furniture galleries and four clearance centers, in 26 states in the Northeast, Midwest and upper Great Plains under the Bon-Ton, Bergner’s, Boston Store, Carson’s, Elder-Beerman, Herberger’s and Younkers nameplates, encompassing a total of approximately 25 million square feet.

 

We operatecompete in the department store segment of the U.S. retail industry, a highly competitive environment. The department store industry continues to evolve in response to the development of competitive retail formats — formats—mass merchandisers, national chain retailers, specialty retailers and online retailers — retailers—and the expansion of mobile technology and social media.

 

Performance Summary and Fiscal 20142015 Guidance

 

In the secondfirst quarter of 20142015, we continued to take actions to address our operating performance and focus on strategies to accelerate sales growth and improve our financial results.  We are encouraged by progress made in the quarter asDespite top-line pressures, we achieved a comparable store sales increase of 0.8%, with growth in both brick and mortar and eCommerce channels.  We also effectively controlled our selling, general and administrative (“SG&A”) expense, resulting in a challenging promotional environment with continued soft traffic trends. We responded to cautious discretionary consumer spendingreduction in both dollars and rate, as we realized benefits from the expense efficiency initiatives implemented during fiscal 2014.

Our revenues in the period by increasing our marketing investment to drive traffic and convey our strong promotions.  Despite these aggressive promotional efforts, we managed our gross margin with timely markdowns that enabled us to realize increased value on the sell-through of clearance goods and minimize rate erosion.  We effectively managed our inventory, ending the quarter with comparable store inventories approximately even with those of the prior year.  Our revenues benefited from continued efforts to drive ourincreased proprietary credit card business and reinforce our “Your Rewards” loyalty program, resultingsales. Additionally, we realized continued growth in athe penetration of proprietary credit card sales to total sales which, at 50.9% in the first quarter of approximately 51%, an increase2015, exceeded that of 200 basis points over the rate in the prior year period.period by 159 basis points.  We believe that this increase reflects a favorable response to our “Your Rewards” credit card customer loyalty program and confirms our meaningful engagement with this core customer.  To further expand our propriety credit card customer base, we are renewing our efforts with regard to new customer acquisition via our loyalty program.

 

InvestmentsWe believe we have improved the composition of our inventory through the continued refinement of our merchandise assortment of both national and private brands, growing underpenetrated vendors and targeting new vendor opportunities.  Private brand goods are a key driver of profitable growth, and we are focusing on significant growth trends in technologyactive categories and seasonal classifications.

We maintained our focus on our localization initiative, tailoring merchandise assortments and marketing programs to better align with customer preferences in a market.  Our smaller stores, in particular, continue to provide benefits as our eCommerce business maintained its double-digitbenefit from this initiative, achieving sales growthincreases in the period, largely through process achievementsfirst quarter of 2015 that exceeded company average.

We are making the systems and infrastructure investments necessary to expedite merchandise availability on the websiteenhance efficiencies and increased conversion.  Customer service has been enhanced through our “Let Us Find It” software, which links our point-of-sale ordering system with real-time inventory, allowing our sales associates to sell a product that may be unavailable locally by selecting merchandise from other stores or online fulfillment centers for shipmentcustomer service.  We are looking forward to the customer’s home or pick-up at an available store. Our localization strategy has been supported by analytical tools that allowfall opening of our merchantsnew state-of-the-art 743,000 square foot eCommerce fulfillment center in West Jefferson, Ohio.  We believe this new facility presents a significant opportunity for us to more efficiently formulate strategies by locationexpand our shipping capacity and merchandise category; our smaller locations, in particular, are benefitingimprove operational efficiencies as we consolidate from increasedfive omnichannel centers to one and targeted investment of inventory dollarsclose two temporary facilities as a resultpart of this initiative.

Our expense efficiency initiative, in which we partnered with an outside firm to conduct process and workload analyses to identify expense reduction opportunities and maximize efficiencies, is on track to achieve an estimated $10 million of expense reductions in fiscal 2014, largely expected to be realized in the fall season.process.

The expense reductions willBased on our performance in the first quarter of 2015, we expect comparable store sales growth to be partially offset by increased costs such that the projected net benefit has been reduced from $5 million2.0% to approximately $2 million2.5% in fiscal 2014.  The increase in the estimated costs reflects the complexity of the initiatives, as well as the level of diligence required to make sustainable adjustments designed to accrue to the long-term benefit of the Company.

On August2015, and on May 21, 2014,2015, we revisedreaffirmed our fiscal 20142015 guidance of earnings per diluted share guidance toin a range of a loss of $0.25 to $0.55 toearnings of $0.25.  Our fiscal 2015 guidance does not reflect the estimated increase in implementation costs, primarily consisting of professional fees and severance,any potential impact associated with our expense efficiency initiative and expenses associated with the transitionan early termination of our chief executive officer (totaling an estimated $3 million to $4 million of aggregate increased costs) and to incorporatemortgage facilities, thereby excluding the financial resultseffect of our spring season.  We provided the following assumptions with respectmake-whole provision in the agreements, which could range up to our revised guidance:

The best performing merchandise categories in the secondfirst quarter of 20142015 were Young Contemporary Apparel, Dresses and Women’sMen’s Furnishings (included in Men’s Apparel), Moderate Sportswear (both included(included in Women’s Apparel) and Home.Footwear.  Men’s Furnishings primarily benefited from the improvement in career related merchandise and outerwear due to a longer cold weather season. Moderate Sportswear benefited from inventory investment in seasonal key items and momentum in our activewear.  Sales in Young Contemporary Apparel grewFootwear increased as a result of continued refinements to the merchandise mix, including the introduction of new national brands and expansion of successful brands.  Increased sales in Dresses were primarily the result of the depth of inventory in key items and an initiative to increase the inventory investment in our smaller doors.  Women’s Sportswear sales increased through the expansion of better separates to additional doorsassortment in key brands and momentum in the active/“athleisure” business, sales of which benefited from the introduction of a private brand that has achieved success in other ladies merchandise categories. Home sales benefited from a favorable shift in the promotional calendar, with notable sales increases in bedding and small electronics.merchandise.

 

Merchandise categories that were challenged in the period included Petites’ and Moderate Sportswear (both included(included in Women’s Apparel), Hard Home (included in Home) and Cosmetics. Sales in Petites’ Sportswear have remained challenged; however, performance within growth strategy brands has been difficult for several seasons; we are redirecting inventory investment to those categories and vendors that are performing well.strong despite decreases in certain traditional categories.  Slow selling of career-related merchandisebasic hardwares and swimwearsmall electronics hampered sales in Moderate Sportswear.  WhileHard Home.  Cosmetic sales were adversely affected by a reduction in Cosmetics improved as compared with first quarter results, continued pressure remains.promotional events.

SG&A expense in the secondfirst quarter of 2014 increased $4.62015 decreased $3.6 million to $215.8$218.7 million as compared with $211.3$222.3 million in the secondfirst quarter of 2013.  The increase is2014. Depreciation and amortization expense and amortization of lease-related interests increased $1.1$0.4 million to $25.2$23.1 million in the secondfirst quarter of 20142015 from $24.1$22.7 million in the secondfirst quarter of 2013.2014.

Interest expense, net:  Net interest expense was $15.4$15.2 million in the secondfirst quarter of 20142015 as compared with $17.5$15.3 million in the secondfirst quarter of 2013.  The $2.12014.  Despite an increase in debt levels, the $0.1 million decrease primarily reflects reductions in the borrowing rates average debt levels and amortization of deferred fees.

Loss on extinguishment of debt:  In the second quarter of 2013, we recorded charges totaling $3.9 million for fees, tender premium and accelerated amortization of deferred fees in conjunctionassociated with the tender and redemption of certain of our senior notes.  There were no such charges in the second quarter of 2014.revolving credit facility.

 

Income tax provision:(benefit) provision:  The effective income tax rate in the secondfirst quarter in each of 20142015 and 20132014 largely reflects the Company’sour valuation allowance position against all net deferred tax assets.  The $0.4$0.2 million income tax benefit in the first quarter of 2015 includes a $0.6 million benefit from the loss on continuing operations which was partially offset by the recognition of deferred tax liabilities associated with indefinite-lived assets.  The income tax provision of $0.4 in each respective periodthe first quarter of 2014 is primarily due to recognition of deferred tax liabilities associated with indefinite-lived assets.

2014 Compared with 2013

Net sales:  Net sales in 2014 were $1.171 billion, compared with $1.204 billion in 2013, a decrease of 2.8%.  Despite our improved sales performance in the second quarter, comparable store sales decreased 2.4% in the 26 weeks as we were unable to entirely mitigate the sales erosion resulting from an extended period of unseasonable weather in our markets earlier in the year.

The best performing merchandise categories in 2014 were Dresses and Women’s Sportswear (both included in Women’s Apparel) and Young Contemporary Apparel.  Both Dresses and Women’s Sportswear benefited from increased inventory investment in our small and mid-size doors.  We are reaping the benefits from a successful new business model in Young Contemporary Apparel, in which strategic adjustments to merchandise and in-store placement were first implemented in 2013.

The merchandise categories most challenged in 2014 were the Petites’, Moderate and Better Sportswear areas (all included in Women’s Apparel), Cosmetics and Furniture (included in Home). We are continuing our efforts to optimize our inventory in the Sportswear categories, aligning investment with sales trends and reengineering the businesses through additional merchandise adjustments.  Sales in Cosmetics have been hampered by a lack of newness of product; we anticipate an improvement in the sales trend with the scheduled launch of new product in the fall season.  Furniture sales were adversely impacted by the discontinuation by our vendors of certain key upholstered pieces and our difficulty in replacing these items as well as slow sales in mattresses in the first quarter.

Other income:  Other income was $29.8 million in 2014 as compared with $28.8 million in 2013. The increase primarily reflects increased revenues from our proprietary credit card operations.

Costs and expenses: Gross margin in 2014 was $420.6 million as compared with $431.4 million in 2013, reflecting a decrease of $10.9 million. The decrease in gross margin dollars was due to reduced sales volume in the period.  Gross margin as a percentage of net sales increased 8 basis points to 35.9% in the current year from 35.8% last year, primarily due to an increase in the cumulative markup percentage.

SG&A expense in 2014 was $438.1 million as compared with $436.3 million in 2013, an increase of $1.8 million.  The increase is primarily due to higher advertising expenditures and implementation costs associated with our ongoing expense efficiency initiative, partially offset by decreased performance incentives and a gain on the sale of our remaining Rochester, New York store.  The expense rate in 2014, at 37.4% of net sales, was 118 basis points higher than that of the prior year.

Depreciation and amortization expense and amortization of lease-related interests increased $1.6 million to $47.9 million in 2014.

Interest expense, net:  Net interest expense was $30.7 million in 2014 as compared with $36.3 million in 2013.  The $5.5 million decrease is largely due to reductions in borrowing rates, average debt levels and amortization of deferred fees.

Loss on extinguishment of debt:  In 2014, we recorded a $0.2 million loss on extinguishment of debt related to the prepayment of mortgage debt associated with the sale of our remaining Rochester, New York store.  In 2013, we recorded charges totaling $4.3 million for fees, tender premium and accelerated amortization of deferred fees in conjunction with the tender and redemption of certain of our senior notes.

Income tax provision:  The effective tax rate in each of 2014 and 2013 largely reflects the Company’s valuation allowance position against all net deferred tax assets.  The $0.9 million income tax provision in each of 2014 and 2013 primarily reflects recognition of deferred tax liabilities associated with indefinite-lived assets.

Seasonality

 

Our business, like that of most retailers, is subject to seasonal fluctuations, with the major portion of sales and income realized during the second half of each fiscal year, which includes the holiday season.  Due to the fixed nature of certain costs, SG&A expense is typically higher as a percentage of net sales during the first half of each fiscal year.   We typically finance working capital increases in the second half of each fiscal year through additional borrowings under our $675.0 million senior secured Second Amended and Restated Loan and Security Agreement (the “Second Amended Revolving Credit Facility”) that expires on December 12, 2018.

 

Because of the seasonality of our business, results for any quarter are not necessarily indicative of results that may be achieved for a full fiscal year.

 

Liquidity and Capital Resources

 

At AugustMay 2, 2014,2015, we had $7.7$8.7 million in cash and cash equivalents and $384.2$368.3 million available under our Second Amended Revolving Credit Facility (before taking into account the minimum borrowing availability covenant under such facility).  Excess availability was $375.8$439.0 million as of the comparable prior year period.  The favorableunfavorable excess availability comparison primarily reflects increased borrowing base availability, partially offset by increased direct borrowings to support current yearour operations.

 

Typically, cash flows from operations are impacted by the effect on sales of (1) consumer confidence, (2) weather in the geographic markets served by the Company, (3) general economic conditions and (4) competitive conditions existing in the retail industry.  A downturn in any single factor or a combination of factors could have a material adverse impact upon our ability to generate sufficient cash flows to operate our business.  While the current economic uncertainty affects our assessment of short-term liquidity, we consider our resources (cash(including, but not limited to, cash flows from operations supplemented by borrowings under the Second Amended Revolving Credit Facility) adequate to satisfy our cash needs for at least the next 12 months.

Current maturities of long-term debt of $209.7 million reflects the outstanding balances of our existing mortgage loan facilities which have final payments due April 1, 2016. We are currently reviewing options to address these mortgage facilities prior to their due date.

 

Our primary sources of working capital are cash flows from operations and borrowings under our Second Amended Revolving Credit Facility, which provides for up to $675.0 million in borrowings (limited by amounts available pursuant to a borrowing base calculation).  Our business follows a seasonal pattern; working capital fluctuates with seasonal variations, reaching its highest level in October or November to fund the purchase of merchandise inventories prior to the holiday season.  The seasonality of our business historically provides greatest cash flow from operations during the holiday season, with fiscal fourth quarter net sales generating the strongest profits of our fiscal year.  As holiday sales significantly reduce inventory levels, this reduction, combined with net income, historically provides us with strong cash flow from operations at the end of our fiscal year.
