Unaudited Interim Condensed Consolidated Financial Statements
We have prepared our unaudited interim condensed consolidated financial statements included herein pursuant to the rules and regulations of the Securities and Exchange Commission. Certain information and note disclosures normally included in annual financial statements prepared in accordance with accounting principles generally accepted in the United States have been condensed or omitted pursuant to these rules and regulations, although we believe that the disclosures made are adequate to make the information not misleading. In our opinion, the unaudited interim condensed consolidated financial statements contain all adjustments (consisting of only normal recurring adjustments) necessary to present fairly, in all material respects, our consolidated financial position as of June 30, 2017,March 31, 2018, the interim results of operations for the three and six months ended June 30,March 31, 2018 and 2017, and 2016, and cash flows for the sixthree months ended June 30, 2017March 31, 2018 and 2016.2017. Operating results for the three and six monththree-month period ended June 30, 2017March 31, 2018 are not necessarily indicative of the results that may be expected for a full year or any future interim period. These interim statements have not been audited. The balance sheet as of December 31, 20162017 was derived from our audited consolidated financial statements included in our annual report on Form 10-K. Notes to interim condensed consolidated financial statements
References in this report to “we”, “us”, “our” or “Gaia” refer to Gaia, Inc. and its consolidated subsidiaries, unless we indicate otherwise.
1. Organization, Nature of Operations, and Principles of Consolidation
Gaia, Inc., was incorporated under the laws of the State of Colorado in 1988 and operates a global digital video subscription service and on-line community that caters to a unique and underserved subscriber base. Our digital content library of approximatelyover 8,000 titles is available to our subscribers on most Internet-connectedinternet-connected devices anytime, anywhere commercial free. Our subscribers have unlimited access to a vast library of inspiring films, cutting edge documentaries, interviews, yoga classes, transformation related content, and more – 90% of which is exclusively available to our subscribers for digital streaming.
Our mission is to create a transformational network that empowers a global conscious community. Content on our network is currently curated into three channels, Yoga, Transformation and Seeking Truth, and delivered directly to our subscribers through our streaming platform and currently curated into three channels: Yoga, Transformation and Seeking Truth.platform. We curate programming for these channels by producing content in our in-house production studios with a staff of media professionals. This produced and owned content currently represents aboutover 80% of total views. We complement our produced and owned content through long term,long-term, predominately exclusive, licensing agreements.
In March 2018, we completed an underwritten public offering of 2,683,333 shares of our Class A common stock, which included 350,000 shares of Class A common stock issued pursuant to the over-allotment option granted to our underwriters, at a public offering price of $15.00 per share. We received net proceeds of approximately $37.1 million after deducting underwriting discounts and commissions and offering costs. A majority of our board of directors and executive management also participated in the offering.
We have prepared the accompanying unaudited interim condensed consolidated financial statements in accordance with accounting principles generally accepted in the United States (“GAAP”) and they include our accounts and those of our subsidiaries. Intercompany transactions and balances have been eliminated. The unaudited condensed consolidated financial position, results of operations and cash flows for the interim periods disclosed in this report are not necessarily indicative of future financial results.
There have been no material changes in the Company’sour significant accounting policies, other than the adoption of accounting pronouncements below, as disclosedcompared to the significant accounting policies described in the Company’sour Annual reportReport on Form 10-K for the year ended December 31, 2016.2017.
Use of Estimates and Reclassifications
The preparation of financial statements in accordance with GAAP requires us to make estimates and assumptions that affect the amounts reported in the accompanying financial statements and disclosures. Although we base these estimates on our best knowledge of current events and actions that we may undertake in the future, actual results may be different from the estimates. We have made certain reclassifications to prior period amounts to conform to the current period presentations.
Recently Adopted Accounting Pronouncements Adopted in 2017
In March 2016,May 2014, the Financial Accounting Standards Board (“FASB”("FASB") issued ASU No. 2016-09, Improvements2014-09, Revenue from Contracts with Customers (Topic 606) which amended the existing accounting standards for revenue recognition. ASU 2014-09 establishes principles for recognizing revenue upon the transfer of promised goods or services to Employee Share-Based Payment Accounting, which amends Topic 718, Compensation – Stock Compensation. ASU No. 2016-09 simplifies several aspects ofcustomers, in an amount that reflects the accountingexpected consideration received in exchange for share-based payment transactions, including the income tax consequences, classification of awards as either equitythose goods or liabilities, and classification on the statement of cash flows. ASU No. 2016-09 is effective for fiscal years beginning after December 15, 2016, and interim periods within those fiscal years.services. We adopted this guidance effective January 1, 2017. The adoptionASU 2014-09 in the first quarter of 2018 using the modified retrospective approach. Because our primary source of revenues is from monthly membership fees which are recognized ratably over each monthly membership period, the impact on theour consolidated condensed balance sheet was a cumulative-effect adjustment of $0.2 million, increasing opening retained earnings and decreasing paid-in capital.financial statements is not material.
RecentRecently Issued Accounting Pronouncements Not Yet Adopted
In January 2017, the FASB issued ASU 2017-04, Intangibles – Goodwill and Other (Topic 350): Simplifying the Accounting for Goodwill Impairment, to simplify financial reporting by eliminating the need to determine the fair value of individual assets and liabilities of a reportingreporting unit to measure goodwill impairment. Under ASU 2017-04, an entity should perform its goodwill impairment test by comparing the fair value of the reporting unit with its carrying amount and recognize an impairment charge for the amount by which the carrying amount exceeds the reporting unit’s fair value, up to the amount of goodwill allocated to that reporting unit. The new guidance effectively eliminates “Step 2” from the previous goodwill impairment test. ASU 2017-04 is effective for fiscal years, and interim periods within those years, beginning after December 15, 2019. Early adoption is permitted for goodwill impairment tests performed on testing dates after January 1, 2017. We have not determined if we will adopt the new guidance early, but do not expectin the adoptionfourth quarter of ASU 2017-04 to have a significantthe current fiscal year when we perform our annual goodwill impairment analysis, with no expected impact on the results of our goodwill impairment testing.results.
In February 2016, the FASB issued ASU No. 2016-02, Leases (Topic 842). The new standard establishes a right-of-use (ROU) model that requires a lessee to record a ROU asset and a lease liability on the balance sheet for all leases with terms longer than 12 months. Leases will be classified as either finance or operating, with classification affecting the pattern of expense recognition in the income
statement. The new standard is effective for fiscal years beginning after December 15, 2018, including interim periods within those fiscal years. Based on our preliminary assessment, we do not expect the new standard to have a material impact on our reported financial position or results of operations.

Our primary source of revenues are from subscription fees. Subscribers are billed in advance at the FASB issued ASU No. 2014-09, Revenue from Contracts with Customers (Topic 606). The standard superseded most previous revenue recognition rules,start of their subscription and will become effective for us inrevenues are recognized ratably over the first quarter of 2018. Deferred revenue consists of subscription period. We are monitoring the evolving interpretations and implementation guidance. Based on our preliminary assessment, we dofees billed that have not expect the new standard to have a material impact on our reported financial position or results of operations.
2. Discontinued Operations
On May 4, 2016, we sold our 51.4% equity interest in Natural Habitat, Inc., our eco-travel subsidiary, in exchange for $12.9 million in cash, and recognized a gain of $10.3 million as disclosed in our Current Report on Form 8-K filed May 10, 2016.
On July 1, 2016, we sold the assets and liabilities of our Gaiam Brand business in exchange for a gross purchase price of $167 million, subject to closing expenses and post-closing adjustments, as disclosed in our Current Reports on Form 8-K filed May 10, 2016 and July 8, 2016. Our Gaiam Brand business previously constituted thebeen recognized. The vast majority of our consolidated revenues and expenses, and consisted of Gaiam branded yoga, fitness and wellness consumer products.
deferred revenue is related to subscription fees that are expected to be recognized as revenue within the next month. The Gaiam Brand business and our interest in our eco-travel subsidiary constituted allremaining deferred revenue balance is related to annual subscriptions, which will be recognized as revenue over the assets and liabilities of our Gaiam Brand segment. The assets and liabilities, operating results, and cash flows of our Gaiam Brand segment are presented as discontinued operations, separate from our continuing operations, for all periods presented in these interim condensed consolidated financial statements and footnotes, unless otherwise indicated.

3. Equity and Share-Based Compensation
During the first sixthree months of 2017,2018, we issued 1,017452 shares of our Class A common stock under our 2009 Long-Term Incentive Plan to our independent directors, in lieu of cash compensation, for services rendered in 2017.2018. We valued the shares issued to our independent directors at estimated fair value based on the closing price of our shares on the date the shares were issued, which by policy is the last trading day of each quarter in which the services were rendered.
During the first sixthree months of 20172018 and 2016,2017, we recognized $0.9 million$254,000 and $0.1 million$413,000, respectively, of associated stock compensation expense. Total share-based compensation expense is reported in selling and operating expenses and corporate, general and administration expenses on our condensed consolidated statements of operations. 4. Net Loss per Share
Basic net loss per share is computed by dividing the net loss by the weighted-average number of shares of common stock outstanding during the period. Diluted net loss per share is computed by giving effect to all potential shares of common stock, underlyingincluding stock options and restricted stock units, to the extent dilutive. Basic and diluted net loss per share were the same for the three and six months ended June 30,March 31, 2018 and 2017, and 2016 respectively, as the inclusion of all underlyingpotential common shares outstanding would have been anti-dilutive.

The income tax benefit recorded during 2018 is a result of our historical alternative minimum tax payments becoming fully refundable in 2018. Periodically, we perform assessments of the realization of our net deferred tax assets considering all available evidence, both positive and negative. With the sale of the Gaiam Brand business in 2016, we utilized the majority ofBased on our deferred tax assets to offset the associated gains from the sale and released the valuation allowance we had in place. Overview and Outlook
We operate a global digital video subscription service with approximatelyover 8,000 titles in our English library that caterscater to a unique, and underserved subscriber base. Gaia’s position in the streaming video landscape is firmly supported by its wide variety of exclusive and unique content, which provides a complementary offering to other entertainment-based streaming video services. Net revenuerevenues. Net revenueTotal net revenues increased $2.4$3.8 million, or 56.2%65.5%, to $6.6$9.6 million during the secondfirst quarter of 2017,2018, compared to $4.2$5.8 million during the secondfirst quarter of 2016.2017. Net revenue from streaming increased $2.5$3.9 million, or 67.8%75.0%, to $6.1 million during the second quarter of 2017 from $3.6 million during the second quarter of 2016. The increase in streaming revenues was primarily driven by our growth in the number of paying subscribers.
Cost of revenues. Cost of revenues increased $0.2 million, or 22.0%, to $0.9 million during the second quarter of 2017, from $0.7 million during the second quarter of 2016. Cost of streaming revenues increased $0.2 million, or 26.5%, to $0.9 million during the second quarter of 2017 from $0.7 million during the second quarter of 2016 and, as a percentage of streaming revenue, cost of streaming revenue decreased to 14.0% compared to 18.6% primarily due to the relatively fixed streaming costs offset by our higher volumes and an increase in revenue.
Selling and operating expenses. Selling and operating expenses increased $5.6 million, or 111.6%, to $10.6 million during the second quarter of 2017 from $5.0 million during the second quarter of 2016 and, as a percentage of net revenue, increased to 161.1% during the second quarter of 2017 from 118.9% during the second quarter of 2016. The increase was primarily due to increased marketing spending for subscriber acquisition due to our planned acceleration in subscriber growth rates during 2017.
Corporate, general and administration expenses. Corporate, general and administration expenses remained the same during the second quarter of 2017 compared to the same period of 2016 at $1.4 million and, as a percentage of net revenue, decreased to 21.9% during the second quarter of 2017 from 34.0% during the second quarter of 2016, due to increased revenues in 2017.
Income from discontinued operations. The operations of the Gaiam Brand segment are included in income from discontinued operations for the second quarter of 2016.
Net loss. As a result of the above factors, net loss was $(6.3) million, or $(0.42) per share, during the second quarter of 2017 compared to a net loss of $(2.4) million, or $(0.10) per share, during the second quarter of 2016. The 2017 per share amount reflects the repurchase of approximately 40% of the company’s outstanding shares in July 2016.
Six months ended June 30, 2017 compared to six months ended June 30, 2016
Net revenue. Net revenue increased $4.3 million, or 53.7%, to $12.3$9.1 million during the first six monthsquarter of 2017, compared to $8.02018 from $5.2 million during the first six monthsquarter of 2016. Net revenue from streaming increased $4.5 million, or 64.7%, to $11.3 million during the first six months of 2017 from $6.8 million during the first six months of 2016.2017. The increase in streaming revenues was primarily driven by our growth in the number of paying subscribers.
Cost of revenues. Cost of revenues increased $0.2$0.5 million, or 18.5%62.5%, to $1.7$1.3 million during the first six monthsquarter of 2017,2018, from $1.5$0.8 million during the first six monthsquarter of 2016.2017 and, as a percentage of revenues, decreased to 13.2% during the first quarter of 2018 compared to 14.2% during the first quarter of 2017, primarily due to the increase in revenue. Cost of streaming revenues increased $0.3$0.5 million, or 20.4%71.4%, to $1.6$1.2 million during the first six monthsquarter of 20172018 from $1.3$0.7 million during the first six monthsquarter of 20162017 and, as a percentage of streaming revenue,revenues, decreased to 12.9% during the first quarter of 2018 compared to 14.3% during the first quarter of 2017, primarily due to the lower cost of streaming revenue decreased to 14.2% compared to 19.3% primarily due to relatively fixed streaming costs offset byassociated with our higher volumes and an increase in revenue.
Selling and operating expenses. Selling and operating expenses increased $10.2$4.3 million, or 93.9%41.0%, to $21.0$14.8 million during the first six monthsquarter of 20172018 from $10.8$10.5 million during the first six monthsquarter of 20162017 and, as a percentage of net revenue, increaseddecreased to 170.4%154.0% during the first six monthsquarter of 20172018 from 135.1%180.9% during the first six monthsquarter of 2016.2017. The increasedecrease was primarily due to increased marketing spending for subscriber acquisition due to our planned acceleration infocus on accelerated subscriber growth rates during 2017.growth.
Corporate, general and administration expenses. Corporate, general and administration expenses remained the sameunchanged at $1.4 million during the first six monthsquarter of 2017 compared to2018 from the same periodfirst quarter of 2016 at $2.8 million2017, and as a percentage of net revenue,revenues, decreased to 22.6%14.7% during the first six monthsquarter of 20172018 from 34.6%23.4% during the first six monthsquarter of 2016, due to increased revenues in 2017.
Loss from discontinued operations. The operations of the Gaiam Brand segment are included in loss from discontinued operations for the first six months of 2016.
Net loss. As a result of the above factors and a benefit from income taxes of $1.8 million, net loss was $(12.5)$6.0 million, or $(0.82)$0.39 per share, during the first six monthsquarter of 20172018 compared to a net loss of $(10.1)$6.2 million, or $(0.41)$0.41 per share, during the first six monthsquarter of 2016. The 2017 per share amount reflects the repurchase of approximately 40% of the company’s outstanding shares in July 2016.2017.
Seasonality
Our subscriber basemember growth exhibits a seasonal pattern that reflects seasonal variations driven primarily by when consumers buy Internet-connectedinternet-connected devices and, thus,as a result, tend to increase their viewing, likesimilar to those of traditional TV and cable networks. Our member growth is generally greatest in the fourth and first quarterquarters (October through March), and slowest in the May through August period. This drives quarterly variationsAs we expand internationally, we expect regional seasonality trends to demonstrate more predictable seasonal patterns as our service offering in our spending on customer acquisition efforts, but does not driveeach market becomes more established and we have a corresponding seasonality in net revenue.long history to such patterns.
Liquidity and Capital Resources
Our capital needs arise from working capital required to fund operations, capital expenditures related to acquisition and development of media content, development and marketing of our digital platforms, acquisitions of new businesses and other investments, replacements, expansions and improvements to our infrastructure, and future growth. These capital requirements depend on numerous factors, including the rate of market acceptance of our offerings, our ability to expand our customer base, the cost of ongoing upgrades to our offerings, our level of expenditures for marketing, and other factors. Additionally, we will continue to pursue opportunities to expand our media libraries, evaluate possible investments in businesses and technologies, and increase our marketing programs as needed. At June 30, 2017,March 31, 2018, our cash balance was $36.9$50.7 million. We estimate that our capital expenditures, including investments in our media library, will total approximately $6.5$9.0 million to $13.0 million for the remainder of 2017,2018, which will be funded through our available cash balance.
Since 2007, we have had an active shelf registration with the Securities and Exchange Commission for 5,000,000 shares of our Class A common stock. In March 2018, we completed an underwritten public offering of 2,683,333 shares of our Class A common stock under the shelf registration, which included 350,000 shares of Class A common stock issued pursuant to the over-allotment option granted to our underwriters, at a public offering price of $15.00 per share. We received net proceeds of approximately $37.1 million after deducting underwriting discountsand to date no shares have been issued under our current shelf registration.commissions and offering costs.
In the normal course of our business, we investigate, evaluate and discuss acquisition, joint venture, minority investment, strategic relationship and other business combination opportunities in our market. For any future investment, acquisition or joint venture opportunities, we may consider using then-available liquidity, issuing equity securities or incurring indebtedness.
While there can be no assurances, we believe our cash on hand, cash expected to be generated from operations, cash that could be raised by the sale of our stock, and current and potential borrowing capabilities should be sufficient to fund our operations on both a short-term and long-term basis. Operating activities – continuing operations. Cash flow fromused in continuing operations decreased $6.8 million during the first six months of 2017 compared to the same period in 2016. The decrease was primarily due to increased marketing spend due to accelerated growth in 2017.
Operating activities – discontinued operations. Cash flow from discontinued operations decreased $3.3 million during the first sixthree months of 20172018 compared to the same period in 2016 as there were no discontinued operations2017. The decrease was primarily due to decreased operating losses in 2017.2018 and favorable working capital dynamics from the growth in recurring subscriber revenues.
Investing activities – continuing operations. Cash flow fromused in investing activities – continuing operations decreased $13.0increased $1.6 million during the first sixthree months of 20172018 compared to the same period in 20162017 primarily due to increased investment in our media library.
Financing activities. Cash flow from financing activities increased $0.6 million$24.8 during the first sixthree months of 2017. Cash flows2018 compared to the same period in 2017, primarily due to the net proceeds of $37.1 million from financing activities during the first six monthssale of 2016 included dividends paid to non-controlling interestClass A common stock in March 2018, offset by the repayment on the line of $1.9 million associated with our former eco-travel subsidiary.credit.
